Lesson 13
How to plot a Fibonacci retracement
By Morpheus · From Discord #lessons
The Fibonacci Retracement tool is used in technical analysis to identify potential support and resistance levels based on key Fibonacci ratios. Here’s a concise guide on how to use it on a chart:
- Understand the Tool: The Fibonacci Retracement tool plots horizontal lines at key Fibonacci levels (23.6%, 38.2%, 50%, 61.8%, 78.6%, and sometimes 100%) to identify potential price reversal zones.
- Select a Charting Platform: Use a trading platform like TradingView, MetaTrader, or ThinkorSwim that supports the Fibonacci Retracement tool.
- Identify a Trend:
- For an uptrend, find a significant low (swing low) and a significant high (swing high).
- For a downtrend, find a significant high (swing high) and a significant low (swing low).
- Apply the Tool:
- Access the Fibonacci Retracement tool in your charting platform (usually found in the drawing tools menu).
- In an uptrend: Click and drag from the swing low to the swing high. The tool will plot retracement levels downward.
- In a downtrend: Click and drag from the swing high to the swing low. The tool will plot retracement levels upward.
- Analyze Key Levels:
- The retracement levels (e.g., 38.2%, 50%, 61.8%) act as potential support (in uptrends) or resistance (in downtrends).
- The 61.8% level (Golden Ratio) is often the most significant for reversals.
- Look for Confluence: Combine Fibonacci levels with other indicators (e.g., support/resistance, trendlines, MACD, RSI) or candlestick patterns for stronger confirmation of reversals or continuations.
- Trading Application:
- Buy Signals: In an uptrend, look for price to pull back to a Fibonacci level (e.g., 50% or 61.8%) and show signs of support (e.g., bullish candlestick) for a potential buy.
- Sell Signals: In a downtrend, look for price to retrace to a Fibonacci level and show resistance for a potential sell.
- Stop-Loss: Place stop-loss orders just beyond key Fibonacci levels (e.g., below 61.8% in an uptrend) to manage risk.
- Adjust Settings (Optional): Some platforms allow adding custom levels (e.g., 76.4% or 161.8% for extensions) or adjusting the tool for better fit.
- Practice and Validate: Test the tool on historical data or a demo account to understand how price reacts to Fibonacci levels in your market (stocks, forex, crypto, etc.).
Tips:
- Works best in trending markets; less reliable in choppy or sideways conditions.
- Use higher timeframes (e.g., daily, 4-hour) for stronger signals.
- Combine with other technical tools to avoid relying solely on Fibonacci.
Apply the tool consistently, and always use risk management to protect your trades.
